The Three Lions were booed off the pitch after a dismal performance at Wembley Stadium, with Birkir Bjarnason scoring the only goal of the game in the first half.
Southgate made eight changes to the side that beat Bosnia 3-0 on Monday night, but England were still well below their best.
The defeat will be a major concern for Southgate, who has just two weeks to prepare his team for their opening Euro 2024 game against Serbia.
Iceland, who are ranked 34th in the world, were the better team for much of the game and deserved their victory.
